What is the difference between compound and simple interest?
Simple interest only applies to the principal, while compound interest adds each period's interest back to the principal — the famous 'interest on interest' effect. Over long periods, compound returns far exceed simple interest, which is why Einstein called compounding the eighth wonder of the world.
Does higher compounding frequency mean higher returns?
Yes. With the same annual rate, more frequent compounding (from yearly down to daily) yields a slightly higher effective annual rate. For example, a 5% annual rate compounded daily is slightly higher than yearly, usually within 0.1 percentage points.
